Overview of Return on Investment (ROI)

Definition of
Return on Investment (ROI)

Professor A defines Return on Investment (ROI).

What is Return on Investment (ROI)? Return on Investment (ROI) is a performance measure used to evaluate the efficiency or profitability of an investment or to compare the efficiency of several different investments. ROI tries to directly measure the amount of return on a particular investment, relative to the investment’s cost. To calculate ROI, the benefit (or return) of an investment is divided by the cost of the investment. The result is expressed as a percentage or a ratio: ROI = (Net Profit from Investment - Cost of Investment) / Cost of Investment * 100% or ROI = (Current Value of Investment - Cost of Investment) / Cost of Investment * 100%.

The Importance of
Return on Investment (ROI)

Two team members discussing the importance of ROI in business.

Return on Investment (ROI) is important because it provides a simple and widely understood measure of an investment's profitability and efficiency. For small business owners, calculating ROI can help justify expenditures, evaluate the success of past initiatives (like marketing campaigns or equipment upgrades), and decide where to allocate future resources. A positive ROI indicates that the investment has generated more income than its cost, while a negative ROI means it resulted in a loss. It helps in prioritizing investments that are likely to yield the highest returns.

Brainstorming concepts related to Return on Investment.

Return on Investment (ROI) is a widely used profitability ratio and performance metric. It involves calculating the Net Profit or gain from an investment and comparing it to the initial Cost of that investment. While simple, it's often used alongside more sophisticated measures like Net Present Value (NPV) and Internal Rate of Return (IRR) in capital budgeting and financial planning to make investment decisions. It is a key component of evaluating if assets are generating sufficient returns.
